DeFi is full of promises about extravagant returns and magic strategies. Strip away the marketing noise, however, and the actual mechanisms for generating yield come down to five core models. Each carries a distinct mix of risk, effort, and potential return.

Here is a close look at how each alternative works, their hidden risks, and when you should avoid them.

1. Lending and Borrowing

This is the most traditional and passive strategy in DeFi. You deposit an asset, usually stablecoins like USDC or USDT, or core crypto assets like Bitcoin and Ethereum, into a lending protocol such as Aave or Spark. The protocol lends those funds to other users for a fee and passes most of that interest back to you.

  • How yield works: If the protocol charges borrowers 4% annually, it pays you roughly 3% and keeps the remaining 1% as an operating margin.

  • Risk profile: This is the lowest relative risk option in DeFi, though it remains exposed to smart contract risk.

  • When NOT to use it: If you want to maximize returns in bull markets, or if mainnet transaction fees (gas) exceed what your capital earns over several months.

2. Automated Vaults

Automated vaults execute complex strategies on your behalf through smart contracts. Instead of manually rebalancing or claiming rewards, you deposit funds and let the vault run predefined logic automatically.

  • How yield works: The vault harvests incentive rewards, reinvests them to compound yield, or auto-adjusts positions in liquidity pools.

  • Risk profile: Vaults layer the strategy's own contract risks on top of the underlying protocol risk. Audits, protocol track record, and contract logic require careful checking.

  • When NOT to use it: If you do not understand what the smart contract is doing in the background, or if the vault uses highly volatile assets with low liquidity.

3. Trader Liquidity Vaults (GMX, Hyperliquid, etc.)

In perpetual decentralized exchanges (Perp DEXs), liquidity providers act as the direct counterparty to trader positions.

  • How yield works: You earn trading fees generated by volume and absorb trader losses when their trades fail.

  • Key risk: Because you act as the house, a prolonged winning streak by traders temporarily reduces the value of the vault.

  • When NOT to use it: During strong one-way market trends where most leveraged traders win, or if you cannot tolerate temporary drawdowns.

4. Liquidity Pools (V2 vs. V3 Concentrated)

Providing liquidity to an Automated Market Maker (AMM) earns you a percentage of every swap across that trading pair.

  • V2 Pools (Full Range): These spread capital across prices from zero to infinity. They require minimal maintenance, but generate substantially lower fee returns.

  • V3 Pools (Concentrated Liquidity): These let you focus capital within a specific price range. You earn far higher fee volume per dollar deposited, but take on greater exposure to impermanent loss.

  • Managing ranges in practice: For most top 30 assets, setting medium to wide ranges (such as ±20% to ±50%) generally works better than ultra-narrow ranges that demand constant adjustments and high gas costs.

  • When NOT to use it: On trading pairs where one asset lacks long-term fundamentals, or during high volatility if you cannot actively monitor the position.

5. Delta-Neutral Strategies and Hedges

Delta-neutral strategies remove market direction exposure to capture yield or funding rates alone.

  • Basic setup: You buy an asset in the spot market or deposit it into a pool, while opening an equal short position in the perpetuals market.

  • Delta-neutral vs. hedge: A delta-neutral position seeks to neutralize directional risk completely. A hedge reduces the impact of a market drop without eliminating exposure entirely.

  • When NOT to use it: If you lack experience managing margin levels and liquidation risk on short positions, or when funding rates stay negative for long periods.
