Spot Bitcoin ETFs: What Do They Mean?

The approval of Bitcoin Exchange-Traded Fund (ETF) has sent ripples through the global crypto space, and the trading markets, sparking debates and discussions about its potential impact. The United States Securities and Exchange Commission (SEC) approved 11 US spot Bitcoin ETFs in January, 2024 after rejecting several applications. Since its approval, spot Bitcoin trading volumes have continue to soar to an all-time high. As of  January 18, 2024, cumulative Bitcoin spot trading volumes surpassed $11bn. Asset managers, Blackrock and Fidelity, currently hold the spot for largest inflows, with each bringing in more than $400mn each.

The United States SECs Saga

The idea of a Bitcoin Exchange-Traded Fund (ETF) had been in discussion for several years. It gained popular attention as early as 2013 when Cameron and Tyler Winklevoss of Gemini, filed the first Bitcoin ETF proposal with the United States Securities and Exchange Commission (SEC). The proposal, known as the “Winklevoss Bitcoin Trust”, was aimed at creating an ETF tied to the price of Bitcoin. In the subsequent years that followed, proposals from other companies like VanEck, Bitwise, and Grayscale also drew significant attention and speculation within the cryptocurrency community.

Faced with the need to balance innovation in the financial markets with its mandate to protect investors, the U.S. Securities and Exchange Commission (SEC) which was a central player in the approval process for the Spot Bitcoin ETFs had been particularly concerned about the potential for scams, insider trading, ‘rugs’ and market manipulations to occur in the cryptocurrency markets. Of course, these practices are not local to cryptocurrencies. However, the incidence of occurrence is much higher in the largely unregulated cryptocurrency industry.

Spot Bitcoin ETFs were already operational in various countries such as Canada and Germany before now. Furthermore, US investors have had access to Bitcoin futures ETFs, which exhibit price correlation with Bitcoin, since 2021. The significance of the approval of a spot Bitcoin ETF in the US lies in the fact that it marks the first time that American investors have gained access to a closely related representation of Bitcoin in a familiar, regulated format. The Bitcoin Spot ETF approval is aimed at providing a new and regulated avenue for US investors and asset managers to venture into the realm of cryptocurrency, allowing them to potentially further divest their investment portfolio.

A letter addressed to the Secretary of the United States Securities and Exchange Commission, Vanessa Countryman on January 5, 2024 by Dennis M. Kelleher, the CEO of the non-profit organization, “Better Markets” emphasized the risks associated with the approval of the Spot Bitcoin ETF, further arguing that allowing a Spot Bitcoin ETF could expose investors to significant dangers, including the possibility of fraud and manipulation within the volatile cryptocurrency market.

Concentrated ownership poses a critical issue in the Bitcoin ecosystem. With just 50 miners controlling half of the mining capacity, concerns were raised about centralization and potential vulnerabilities. Furthermore, the top 10,000 Bitcoin wallets holding 27% of the total supply raise questions about wealth distribution and the risk of market manipulation. These concentrations not only jeopardize the decentralized essence of Bitcoin, but also introduce potential threats to its trustless nature.

Contrary to Kelleher’s stance, Mike Belshe, the CEO of BitGo, prior to its approval, expressed cautious optimism about the approval of Bitcoin ETFs, noting that the crypto community is making progress but anticipates rejections before any positive developments. Retrospectively, post-approval, it is somewhat popular opinion that the SEC’s repeated delays in approval was merely a reflection of broader regulatory caution.

Besides speculations by investors that the ETF would eventually be approved, the SEC in October 2023, chose not to appeal an important court decision that mandated a review of Grayscale's Bitcoin ETF application. This decision was a major indication of a potential shift in the SEC's stance at the time on bitcoin and cryptocurrencies. Based on this and other events, the eventual approval of the Spot Bitcoin ETF, though expected, did not come as a total surprise to the global bitcoin and cryptocurrency community. In other words, it was an expected WIN!

On January 5, 2024, BlackRock, Valkyrie, Grayscale, Bitwise, Hashdex, ARK 21 Shares, Invesco Galaxy, Fidelity, Franklin Templeton, VanEck, and WisdomTree completed and submitted the S-1 documents required for U.S. exchanges to list shares of investment securities with direct crypto exposure. The submission of these forms set the stage for further regulatory evaluation. However, the approval which holds profound implications on a global scale for the cryptocurrency industry was finally granted later in January, 2024,

Global Implications of Bitcoin ETF Approval

Traditionally, cryptocurrencies have been viewed as a high-risk, high-reward asset class. The approval of the Spot Bitcoin ETF can potentially attract a broader investor base, and encourage a larger number of individual investors to include cryptocurrencies in their investment portfolios. The involvement of reputable firms and the introduction of ETFs could make cryptocurrencies more appealing to a broader audience, including those who have been hesitant about investing directly in digital assets.

Furthermore, the commencement of trading Bitcoin futures ETFs in October 2021 played a pivotal role in driving the value of Bitcoin upwards from nearly $10,000 in October to over $40,000 by January 2022. ProShares Bitcoin Strategy ETF (BITO), the largest Bitcoin futures ETF, recently surpassed $2 billion in assets under management. This underlines the growing institutional interest in Bitcoin through ETF instruments.

Analysts anticipate that the ETF approval will have a substantial impact on Bitcoin's value. Liquidity is anticipated to be infused into the market, providing a convenient and regulated medium for investors to trade assets, potentially increasing the financial market efficiency. The launch of Bitcoin ETFs, which provide a regulated, transparent, and popular investment conduit, is likely going to hasten the institutional adoption of cryptocurrencies.

This is expected to manifest in the form of price stability and increased credibility of cryptocurrencies in the eyes of traditional investors. The optimism about a possible surge in Bitcoin price, the halving event expected to take place around April this year, and the approval of Bitcoin ETFs, is expected to generate a more radical bullish sentiment within the crypto community.
