Howey Test is a 4 step test used to distinguish securities from commodities. Before knowing Howey Test in deep let’s take a quick look on commodities and securities . Later we discuss about steps of howey test and why it becomes very important in today’s world.
Both commodities and securities are entities which are held by public may or may not for trading purpose .Commodity and security tokens share some similarities, but also have important differences. Security tokens show that you own part of something, like a company. Commodity tokens, on the other hand, show that you own or have rights to physical things. Some examples of Commodities are agriculture production , Gold , Silver and other naturally occurring elements. While securities have simple examples like shares of a company , forex(unpegged) etc
Howey Test consist of 4 steps:-
According to the test a transaction is a security if it is
(1) an investment of money,
(2) in a common enterprise,
(3) with the expectation of profit, or
(4) to be derived from the efforts of others
In simple words a transaction is an security if in that particular financial asset there is some investment of money or contains a common enterprise behind that asset or if investor has any expectation of profit that if that particular person ,team or company will work which lead to appreciation of price of that asset traded.
If any above condition satisfies , the asset fails in Howey Test and classifies as an security.
Recently , SEC of USA issued a notice to various crypto exchanges including giants like Coinbase and Binance regarding trading of securities on their crypto exchange platforms.
Thus SEC monitors and manages trading of securities only , which require every security issuing company to register with SEC and follow every guidelines which looks very much impossible for crypto token issuers.
Thus debate arises is these crypto assets are securities or commodities. Various exchanges have appealed in court against the notice. Its a kind of decision which will decide the future of crypto in USA markets and in international markets to some extend.
