During October 11 Crypto Black Friday market crash, Hyperliquid remained fully operational while its Hyperliquidity Provider (HLP) vault reportedly made over $40 million in profits in a single day, pushing annualized returns to nearly 190 percent APR and generating about 10–12 percent returns on total capital, sparking debates across X about how the vault achieved such outsized returns. At the same time, traders reported roughly $10 billion in liquidations on the Hyperliquid platform. The number sounds extreme but represents liquidated notional value. Assuming most liquidations originated from perpetual futures positions leveraged between 10× and 50×, the actual capital exposure was likely in the range of $200 million to $2 billion.
This juxtaposition of users losing billions in forced liquidations while a protocol earns tens of millions in a day highlights a deeper issue in crypto market structure. It is not about whether Hyperliquid functioned as designed. It did. Rather, it is about how liquidation design defines who benefits and who bears the cost when markets break.
Data Design: Transparency and Taxonomy
In derivatives markets, the quality of information disclosure determines how traders interpret risk. Centralized venues such as Binance publish liquidation data through public WebSocket endpoints that broadcast updates every second. Each batch of events carries millisecond-precision timestamps, allowing market participants to observe stress events almost in real time, although this is debated. This consistency of schema and cadence is what gives institutional traders confidence that data feeds are both timely and interpretable.
Hyperliquid, by contrast, executes and settles transactions on-chain. Its matching engine produces real-time feeds for trades, funding rates, open interest, and even liquidations through its own API. From an operational standpoint, the platform is transparent. The data exist and are accessible. The difference lies in taxonomy, not latency. Hyperliquid’s endpoints are bespoke to its Layer-2 architecture.
By comparison, Binance and OKX organize APIs around well-defined categories—trade, liquidation, funding, and insurance-fund events—following established market-data norms. Binance APIs provide an integrated, real-time streaming experience with less engineering effort for developers, who immediately receive liquidation and trading events pushed to them. Hyperliquid, by contrast, offers high transparency and verifiability on-chain but requires developers to build polling and local state management systems to approximate real-time views due to the absence of push streams. The tradeoff is that Binance’s APIs support user-friendly ecosystem features, whereas Hyperliquid’s APIs reflect a more decentralized, customized, and potentially fragmented architecture that prioritizes on-chain auditability at the cost of ease-of-use and immediacy. Every action is recorded and query-able, yet difficult to reconcile with broader datasets.
A robust liquidation engine should act only on mark prices it can trust, means not only feeds that are technically valid, but feeds that are contextually reliable. The distinction between last price and mark price matters less than the consistency of how those values are defined, timestamped, and transmitted. When each venue publishes transparent but differently structured data, transparency becomes technically visible yet operationally inconsistent — creating new surfaces for manipulation. In the JELLY mark price incident, Hyperliquid’s oracle trusted the source but not the signal, validating exchange feeds for integrity but not for informational independence or liquidity depth. True resilience requires mark-price governance to move beyond source verification toward confidence weighting. Thin-market manipulation cannot be fully prevented—only discounted. The safeguard lies not in perfect price discovery but in risk-based proportionality: weighting mark-price inputs by liquidity, confidence, and correlation.
The issue is not whether traders can see the truth, but whether different systems describe the truth in compatible ways. Until decentralized markets converge on consistent API taxonomies, transparency will remain technically verifiable but fragmented in liquidity siloes. The objective is standardized interoperability plus adaptive resilience. That combination gives honest market participants transparency and tooling while forcing attackers to pay materially higher costs to succeed.
Auto-Deleveraging as the Final Line of Defense
The Auto-Deleveraging (ADL) system sits at the center of recent debate. When volatility spikes and margin calls cascade, ADL determines whose positions are force-closed first. This process is never the first line of defense: it activates only after earlier protections fail — first, liquidation through the order book, then absorption by the HLP Vault, which functions as a non-toxic backstop liquidator, so no user without open positions ever socializes losses. The vault buffers system losses and minimizes the likelihood of ADL activation. When ADL is triggered, however, the system prioritizes restoring solvency over maintaining individual portfolio positions.
This makes Hyperliquid’s liquidation waterfall similar in principle to Binance’s. Both exchanges use ADL as a last-resort solvency safeguard, forcibly closing profitable positions once the insurance or backstop layer is exhausted. The difference lies not in what they do but how they do it. On Binance, the process is partly opaque, its risk waterfall managed off-chain and revealed only through interface indicators. For ADLs, Binance uses a preferential ranking order for ADL based on leverage and profit size. Profitable, highly leveraged traders are prioritized for ADL—the more profit and leverage a position carries, the greater its deleveraging risk. When losses exceed the capacity of the insurance fund, Binance closes these profitable, high-leverage positions first to preserve solvency.
Hyperliquid’s liquidation and margining systems share the same design DNA: transparency through deterministic risk mechanics. As Jeff, Hyperliquid's founder shared, the goal is not to introduce discretionary oversight or mimic CEX approaches (although there are standard practices that are adapted in Hyperliquid, such as margin computations), but to create canonical rules that are simple, transparent, and resilient expressed in code. Initially, the system attempts market-based liquidations by placing market orders on the order book to close positions. Only if these attempts fail and the account equity falls below two-thirds of the maintenance margin does backstop liquidation activate, transferring positions and collateral to the liquidator vault, with ADL as the final resort. Similar to Binance, Hyperliquid's ADL ranking is determined by a formula that multiplies the unrealized profit ratio (mark price divided by entry price) by the ratio of the notional position size to the account value, prioritizing the most profitable and highly leveraged traders for forced deleveraging to maintain platform solvency.
The Governance Frontier of Risk Management
Yet this same determinism reveals the next frontier of design. While Hyperliquid’s risk waterfall already consolidates cross-margin exposures before liquidation, its ADL mechanism still ranks counterparties on a single-asset basis. A portfolio-long ETH and short BTC may be net hedged in practice, but its liquidation risk is still computed per-asset. A next-generation design could incorporate a portfolio-risk factor, weighting accounts by correlation or concentration exposure. Introducing correlation-aware maintenance tiers would move the model from deterministic solvency to dynamic risk recognition. This would not alter Hyperliquid’s solvency invariants but would introduce contextual fairness, so that hedged portfolios are not penalized alongside directional ones. In traditional finance, similar logic underpins portfolio margining and VaR stress testing. The challenge now is not its precision but its perception: can code remain neutral while learning to recognize context?
In traditional finance, portfolio margining assumes stable, quantifiable correlations across assets under predictable macro regimes. However, on-chain assets often display unstable, reflexive correlations (e.g., ETH/BTC correlation can invert sharply during liquidation cascades). Designing correlation-aware tiers would force protocol-level assumptions about covariance that may break under stress. Still, ignoring correlation altogether is not safer. A deterministic, asset-based ADL is intentionally rigid and robust, but its simplicity assumes that assets are independent at all times—a condition rarely true in practice. A more balanced approach would recognize correlation as dynamic rather than fixed: estimating relationships using rolling volatility windows, liquidity weighting, or capped sensitivity bands. Such adaptive mechanisms acknowledge prevailing co-movements without overfitting them. Yet when portfolios are ranked for liquidation, the goal shifts from risk management to solvency preservation. At that stage, the system’s mandate is not to reward diversification but to ensure losses are absorbed in a deterministic and auditable order. The challenge for next-generation designs is reconciling these two objectives—recognizing correlated risk upstream while aligning liquidation logic and user experience with observed market behavior.
Aave’s sUSDe Model: Governance as Risk Infrastructure
In DeFi, this evolution would parallel governance-anchored audits like LlamaRisk’s review of USDe and sUSDe, where portfolio dynamics inform protocol-wide solvency models. However, if an ADL system becomes “portfolio-aware,” it introduces a philosophical and economic trade-off—one that mirrors the debates between market neutrality and participant neutrality. Directional traders could argue that correlation-sensitive ranking favors sophisticated participants with hedged exposures, creating a form of “institutional privilege” within a system that claims neutrality. This tension illustrates the governance trilemma at the heart of decentralized risk management: the balance between engineering neutrality + speed, decentralization of power, and participatory legitimacy. As protocols evolve from deterministic systems to adaptive markets, they begin encoding evaluative criteria into code—deciding which risks matter, whose data to trust, and how rapidly to respond. Each decision moves the system along the trilemma: it gains speed through automation, but risks concentrating voting power (if discretion becomes opaque) or undermining legitimacy (if discretion bypasses participatory review).
Aave DAO’s engagement of LlamaRisk, an independent risk analytics firm, demonstrates how domain expertise and decentralization can exist. By delegating risk modeling to an external team while retaining final approval through community governance, Aave established a layered control architecture that preserves participatory legitimacy and decentralized oversight without compromising operational speed. Risk management becomes not just a pure technical safeguard but a governance-aligned process—where economic subjectivity is acknowledged, yet bounded by transparent, community-ratified procedures.
In early 2025, LlamaRisk assessed Ethena Labs’ USDe and sUSDe, the former described by Star Xu, founder of OKX, as a “tokenized hedge fund.” Ethena maintains a delta-neutral position by holding spot ETH while shorting perpetual futures. During periods of volatility, this structure can experience temporary depegs if liquidity thins. LlamaRisk’s analysis found that sUSDe, the staked version of USDe, was more volatile due to cooldown periods and lower secondary-market liquidity. To protect Aave lenders, it recommended changing the sUSDe price feed from a direct USDe/USD oracle to a USDT-based reference. The adjustment reduced the likelihood of unnecessary liquidations while preserving the protocol’s solvency. What matters here is process. The Aave DAO debated the change publicly, weighed trade-offs, and implemented it transparently.
Hyperliquid Governance: Codifying Participation into Process
Hyperliquid’s early governance process currently unfolds primarily through Discord-based deliberation, where community contributors publish analytical dashboards and Jeff publicly engages with methodology, critique, and implementation. Stalequant's listing-policy model serves as an emergent governance artifact—a de facto framework for asset-level risk recognition that integrates quantitative evaluation with founder-facilitated discussions. Just as this framework introduces adaptive metrics for assessing market-level risk, the same principle can be extended to liquidation design at the portfolio level.
Hyperliquid’s governance has achieved speed through its HIP process; what it now needs is structure. Determinism in code should be matched by regularity in review. A defined HIP cadence—e.g, weekly for updates, monthly for community co-creation cycles, and quarterly for audits—stewarded by a governance lead to coordinate cycles and to guide deliberation and continuity, could transform participation into process. In doing so, aligning technical precision with participatory governance would help foster a more resilient and adaptive foundation for DeFi ecosystem growth.
